If you want to watch an Avi file in iTunes (and have it on your ipod) you must convert(=changing an Avi file into for example a MP4 file) the file. I use Videora iPod Converter to convert videos in the kind of files that iTunes does support. I don't know about itunes, but you should make sure you have all the right (and latest) codecs installed (and maybe AC3 too) in order to be able to play the movies correctly.
